This metric inflation muddles performance signals, can overstate enterprise viability, and raises due-diligence and governance challenges for acquirers and investors.
ARR has historically been a clean shorthand for recurring, annualized revenue - a backbone metric for SaaS valuation and forecasting. In AI businesses the revenue mix is more varied: usage-based fees, compute credits, professional services, platform credits, and multi-year prepaid contracts. Some companies present 'ARR' figures that include one-time bookings, committed credits, or non-recurring license fees, producing headline growth numbers that look more robust than underlying economics warrant.
The incentives are clear: inflated metrics accelerate fundraising, lift valuations, and simplify narrative framing in a competitive market. But the cost materializes later: mismatched expectations during follow-on funding, broken acquisition models, and material restatements in financial diligence. For investors, the consequence is valuation risk; for acquirers, it's integration and revenue recognition surprises. For founders, metric stretching can seed governance concerns and impede long-term credibility.
Practical guidance for business leaders and investors: standardize definitions up front. Agree whether ARR includes only recognized recurring revenue or also includes committed but unrecognized bookings, credits, and one-offs. Insist on contract-level disclosures, churn-adjusted ARR, net dollar retention, gross margin on recognized revenue, and cohort-based unit economics. Use scenario modeling that strips pro-forma inflation to stress-test sustainability.
